The Pentagon's June designation of Alibaba and BYD as entities meeting the Section 1260H definition of Chinese military companies lands first not on equity desks covering consumer or automotive, but on the MSCI index methodology team in Geneva and every passive fund manager whose mandate references the MSCI EM standard, because the designation opens a compliance question that US institutions now face on a statutory timeline. MSCI's 2024 partial exclusion of sanctioned entities from EM benchmarks adjusted China's weighting from approximately 31 percent to near 27 percent across major trackers, but that adjustment followed OFAC logic, not Section 1260H logic, and the two lists do not map cleanly onto one another. Alibaba and BYD are not currently OFAC-listed. Passive fund managers at US institutions therefore face a gap between what the index holds and what their general counsel will certify they are permitted to hold, and that gap requires a positive compliance determination, not merely a benchmark adjustment.

The institutional counter is the HKMA's exposure to the SAR-listed vehicles: Alibaba's 9988.HK and BYD's 1211.HK sit in portfolios that SAR-domiciled funds assembled after the Didi delisting precisely to preserve cross-border liquidity one structural step removed from the NYSE ADR that US sanctions logic most cleanly reaches. Or, to put it differently, this is the structure that SAR fund managers and mainland institutional buyers built to keep these entities listed while regulators on both sides decided what they wanted, and that structure is now the pressure point. Section 1260H does not distinguish between the ADR and the H-share for a US-domiciled fiduciary. For a SAR-domiciled one, it does.
